Emerging market stocks have dropped to levels last seen in mid-September, with the downturn exacerbated by Donald Trump's victory and a Republican sweep<a href="https://www.benzinga.com/topic/donald-trump"> of the U.S. Congress.</a>
The iShares MSCI Emerging Markets ETF (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/EEM#NYSE">EEM</a>) has slumped 7% over the past month, with the iShares MSCI China ETF (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/MCHI#NYSE">MCHI</a>) and the iShares Mexico ETF (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/EWW#NYSE">EWW</a>) underperforming — down 10.1% and 7.8%, respectively.
Trump&#8217;s win and full Republican control of Washington, D.C. raise critical questions for emerging markets (EM). What does a more protectionist U.S. policy and potential fiscal loosening mean for emerging economies, currencies and credit conditions?
<h1 class="wp-block-heading">Why Are Emerging Markets Falling?</h1>
Trump's election has sparked concerns over possible shifts in U.S. fiscal and trade policies that could have a ripple effect on global markets. 
&#8220;The prospects of looser fiscal policy and more trade protectionism have increased short- and long-term U.S. interest rates, putting upward pressure on borrowing costs in EMs,&#8221; according to Elijah Oliveros-Rosen, chief emerging markets economist at S&amp;P Global Ratings.
Higher U.S. interest rates tend to strengthen the dollar, making it more expensive for emerging markets to service dollar-denominated debt. This tighter financial environment has already started affecting emerging market currencies, which have weakened across the board against the dollar.

Following Trump's win, most EM currencies — especially in Central and Eastern Europe and Latin America — have depreciated significantly against the U.S. dollar.
Investors worry the Federal Reserve may delay rate cuts in response to Trump&#8217;s policies, which could include new tariffs or stricter immigration rules. A stronger dollar and potential trade barriers pose serious risks for EM economies reliant on exports and foreign investment.
The Mexican peso, in particular, has been hit hard by Trump's election, as uncertainty over trade and immigration policies toward Mexico has made investors skittish. 
Private fixed investment in Mexico, which has been strong over the last two years due to nearshoring, could lose momentum until there's more clarity on U.S. policy.
&#8220;During the Trump 2016-2020 administration (excluding the pandemic), private fixed investment in Mexico declined 4.5%,&#8221; S&amp;P Global wrote in a report. 
<h1 class="wp-block-heading">Tightening Financial Conditions For EM</h1>
The rise in U.S. interest rates is tightening financial conditions for EMs, which rely heavily on affordable credit to finance growth. 
With borrowing costs rising, fiscal vulnerabilities in these markets could become more pronounced, potentially limiting governments' ability to stimulate their economies.
"Volatility in emerging market assets is expected to remain elevated for some time due to uncertainties surrounding U.S. policy details including trade, fiscal, and regulatory environment," said Oliveros-Rosen. 
Investors are likely to remain on edge until the new administration clarifies its approach, particularly toward trade.
<h1 class="wp-block-heading">Impact On Credit Ratings, Market Activity</h1>
The tightening financial environment is already impacting EM credit ratings.
 While the number of issuers rated ‘CCC+' and below has decreased slightly, indicating some deleveraging, many EM companies are still struggling with high debt levels. Riskier credits have been able to refinance for the first time since November 2021, but this could come at the cost of reduced capital expenditures in 2025-2026.
Corporate bond spreads in EMs remain tight, supporting robust market activity for speculative-grade issuers. With two months left in 2024, all EM regions — except for Asia — have already surpassed their average bond issuance volumes from the last seven years. Both benchmark and corporate yields have edged up amid the uncertainty, reflecting a more cautious investor sentiment.
<h1 class="wp-block-heading">Long-Term Outlook: Headwinds, Opportunities</h1>
Looking ahead, EMs face a mixed outlook. In the near term, "volatility in emerging market assets is expected to remain elevated for some time due to uncertainties surrounding U.S. policy details including, trade, fiscal, and regulatory environment,&#8221; S&amp;P Global wrote. 
Yet, demographics, technology, and the global energy transition could provide structural growth tailwinds over the next decade, potentially offsetting some of the risks posed by a protectionist U.S. stance. 
Supply-chain shifts and nearshoring trends, particularly in regions like Latin America, may also help some EMs attract investment.
As Oliveros-Rosen stated, "The specific policies announced by the next U.S. administration could either further amplify or reverse the recent tightening in financial conditions, with implications for EM growth and credit conditions."
In other words, the ball is in Washington's court. Whether EMs face a full-blown crisis or simply a period of adjustment will depend largely on Trump's policy choices in 2025.

Both the S&amp;P 500 and the Dow Jones Industrial Average extended their record highs on Monday, reflecting continued bullish sentiment as investors anticipate key <a href="https://www.benzinga.com/earnings">corporate earnings reports </a>later this week.
The S&amp;P 500 surged past 5,850 points during midday trading in New York, while the Dow Jones broke above the 43,000 mark for the first time. Investor sentiment faltered following a high-level briefing from Chinese authorities that lacked the concrete stimulus measures many had anticipated. 
Despite signals of increased fiscal support, the absence of a large-scale economic package left traders underwhelmed.
<h3 class="wp-block-heading">Weekend Briefing Misses Expectations</h3>
To stabilize the economy, the Chinese Ministry of Finance (MoF) hinted at a press conference on Oct. 12 that it may raise the government debt ceiling, support local governments, address issues in the property market, and bolster major banks.
However, the MoF stopped short of announcing the multi-trillion-yuan stimulus package that markets had hoped for. 
The lack of details on measures to boost consumer demand and spark a stronger economic recovery weighed heavily on investor sentiment. 
<h3 class="wp-block-heading">Key Announcements</h3>
<ul>
<li>The MoF indicated that $300 billion (RMB2.3 trillion) in local government special bond funds would be used in Q4, suggesting a more aggressive fiscal push toward the end of the year.</li>

She further highlighted a shift in policy focus: &#8220;The Chinese government has clearly made a turn on cyclical policy management and increased its focus on growth.&#8221;
As a result of this shift, Goldman Sachs revised its fourth-quarter growth forecast, raising it from 5.5% to 7.5% on a quarter-over-quarter basis. The firm also increased its 2024 GDP forecast from 4.7% to 4.9%, and raised its 2025 GDP forecast from 4.3% to 4.7%.

3 Key Stocks to Ride China's Stimulus-Driven Growth

The Chinese market, which reopened on Tuesday after a weeklong public holiday, was pressured on Wednesday as domestic traders did not get the additional stimulus they had factored in. Come Thursday, things took a turn for the better as the People&#8217;s Bank of China announced measures to boost the stability of the domestic equity market.
What Happened: In a statement released on its website, the PBoC said it has decided to establish the &#8220;Securities, Funds and Insurance Companies Swap Facility,&#8221; or SFISF, to support qualified securities, funds and insurance companies to exchange bonds, stock exchange-traded funds and CSI 300 constituent stocks and other assets for high-grade liquid assets such as Treasury bonds and central bank bills from the central bank. 
The scale of operation during the first phase is 500 billion yuan ($70.7 billion) and this could be expanded further depending on the situation, the central bank said. Applications from qualified securities, funds and insurance companies will be accepted with immediate effect, it said.
The central bank clarified that the new measure is in order to implement the requirements of the Third Plenary Session of the 20th CPC Central Committee regarding &#8220;establishing a long-term mechanism to enhance the inherent stability of the capital market&#8221; and promote the healthy and stable development of the capital market.&#8221;

Thursday&#8217;s announcement comes on top of the liquidity-boosting measures the central bank announced in late September regarding cutting the reserve requirement ratio, which is the amount of cash banks must hold as reserves, by 50 basis points freeing up about 1 trillion yuan for new lending.
The central bank hinted at the possibility of reducing it by a further 0.25-0.50% points. It also said it would lower the seven-day repo rate by 0.2 points, the interest rate on a medium-term lending facility by about 30 basis points and loan prime rates by 20-25 basis points.
Market Reacts: The Shanghai Composite Index &#8211; the key market gauge of mainland China, rallied strongly following the fresh stimulus. After opening at 3,277.69, modestly higher than the previous close of 3,258.86, the index gave back its gains in early trading and moved below the unchanged line.
Following PBoC&#8217;s announcement, the index recovered. At last check, it traded 2.92% higher at 3,353.91.
Hong Kong&#8217;s Hang Seng Index also rallied over 4%.

The rally was buoyed further after measures were announced to allow for the refinancing of mortgages, giving home buyers immediate benefits from lower interest rates, as China attempts to revive an economy that has battled deflationary pressures and growth headwinds due to property declines and wavering consumer confidence.
Following a week-long holiday break, mainland Chinese stocks popped as they resumed trading on Tuesday before the <a href="https://www.benzinga.com/analyst-ratings/analyst-color/24/10/41227136/chinese-stocks-plunge-as-stimulus-hopes-fade-hong-kong-posts-worst-daily-decline-si">stimulus-backed rally fizzled</a> and stocks finished the day sharply lower. Weakness has continued into Wednesday after a meeting of China&#8217;s National Development and Reform Commission offered no significant stimulus details, per Reuters. 
Economic planner chairman Zheng Shanjie reportedly told reporters that China remains &#8220;fully confident&#8221; it will reach its economic targets and will pull forward funds from next year&#8217;s budget to invest and support local governments.
Rong Ren, portfolio manager of Eastspring Investments in Singapore believes Zheng&#8217;s comments fell short of expectations. 
&#8220;Markets were hoping to obtain some guidance on the size of fiscal stimulus,&#8221; the portfolio manager said. &#8220;It is likely we see markets consolidating and digesting what has already been announced, which arguably is meaningful, but not quite enough to satiate lofty expectations.&#8221;

After weeks of soaring performance that positioned Chinese stocks among the best global performers year-to-date, a sharp selloff swept across Chinese markets overnight, with the Hang Seng Index in Hong Kong plummeting more <a href="https://www.benzinga.com/markets/asia/24/10/41213691/fast-and-furious-rally-pushes-chinese-stocks-to-double-s-p-500-performance-year-to-date">than 9% on Tuesday. </a>
The massive drop marks the index&#8217;s worst single-day loss since October 2008, during the height of the global financial crisis.
In mainland China, the Shanghai Composite Index also faced intense volatility but managed to close 4.6% higher after fluctuating wildly throughout the day, following a holiday week. 
Investors, previously riding the rally, rushed to lock in profits, dampened by disappointment over the lack of aggressive fiscal stimulus announcements from Chinese officials.
<h3 class="wp-block-heading">Lack of Bold Stimulus Disappoints Investors</h3>
The sharp downturn was driven by growing disillusionment with Beijing&#8217;s latest policy measures, or rather, the absence of any major new stimulus. 
Hopes had been high that the National Development and Reform Commission (NDRC) would unveil bold fiscal support to bolster the economy, but no such plans materialized.
Zheng Shanjie, chairman of the NDRC, addressed the nation in a media briefing, reiterating that China is on track to achieve its 5% GDP growth target for the year.
However, while acknowledging the economy's challenges in the face of a &#8220;more complex and extreme&#8221; global environment, the only concrete measures announced were a front-loaded 100 billion yuan ($14.1 billion) budget from 2025 and another 100 billion yuan for construction projects. Investors had expected far more robust action, including trillions in new bond issuances and initiatives to stimulate consumption.
The muted response from Beijing rattled the markets. 
&#8220;While Chinese officials discussed hitting growth targets, they didn't address further stimulus measures. The markets want their lifeline!&#8221; wrote macroeconomist Ayesha Tariq, summarizing the frustration.
Goldman Sachs analyst Lisheng Wang highlighted that some investors had been expecting concrete stimulus measures ahead of the NDRC press conference, so the lack of any major announcements came as a letdown. 
&#8220;We believe any large stimulus package would require joint efforts from key ministries and significant fiscal resources,&#8221; Wang wrote, adding that major measures—such as a central government special bond issuance—could still be announced later in the year.
Goldman Sachs anticipates that China may approve an additional 1-2 trillion yuan in ultra-long-term government bonds by year-end to support debt swaps and maintain a fiscal easing stance in 2025.
Despite the initial disappointment, Goldman Sachs remains optimistic that further steps to boost domestic demand, stabilize inflation, and rebuild market confidence are still on the horizon.

Investors were left seeking more specifics on how the government plans to stimulate economic growth. 
This comes after investors poured $5.2 billion in new assets last week following Beijing&#8217;s announcement of stimulus measures, Reuters reported on Tuesday
Data from Morningstar reveals that the $5.2 billion inflow for the week ending Oct. 4 contrasts sharply with an average weekly outflow of $83 million in 2024. This also marked the largest one-day rally in Chinese stocks since 2008.

This &#8220;fast and furious&#8221; rally, as described by Bank of America analysts Winnie Wu and Willie Chan, outpaced the performance of other major markets globally and more than doubled the year-to-date gains of the S&amp;P 500, as tracked by the SPDR S&amp;P 500 ETF Trust (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/SPY#NYSE">SPY</a>).
The rally has been driven by a series of aggressive monetary easing policies unveiled by Chinese authorities, alongside renewed government commitments to stabilize the country&#8217;s troubled property sector.
<h1 class="wp-block-heading">Year-To-Date Performance: MSCI China Doubles S&amp;P 500</h1>

<h1 class="wp-block-heading">A $2 Trillion Market Surge</h1>
From Sept. 23 to 30, the MSCI China Index added nearly $2 trillion in market capitalization. Some of the largest beneficiaries were blue-chip companies like Kweichow Moutai, which jumped 39% (adding $88 billion in market cap), Tencent Holdings ADR (OTC:<a class="ticker" href="https://www.benzinga.com/stock/TCEHY#OTC">TCEHY</a>), which climbed 15% (adding $70 billion) and Alibaba Group Holding Ltd. &#8211; ADR (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/BABA#NYSE">BABA</a>), which surged 27%, increasing its market value by $58 billion.
This rapid market appreciation reflects growing optimism among investors that China's policymakers are taking serious steps to address the country's economic challenges, including deflationary pressures, a property market downturn and mounting local government debt.
<h1 class="wp-block-heading">Key Stimulus Measures Fuel The Rally</h1>
The rally was sparked by a series of unexpected policy announcements starting on Sept. 23. That day, the People's Bank of China (PBoC) surprised markets by cutting its 14-day reverse repurchase rate by 10 basis points to 1.85%, injecting approximately $10.6 billion (74.5 billion yuan) into the banking system.
The following day, the PBoC Governor Pan Gongsheng announced a more substantial measure: the central bank would cut the reserve requirement ratio by 50 basis points, injecting about $142.5 billion (one trillion yuan) into the financial system. In addition, the seven-day repo rate was reduced by 20 basis points, and the central bank pledged to lower benchmark loan prime rates and existing mortgage rates by around 50 basis points, potentially reducing household interest payments by about $21 billion (150 billion yuan).
Further easing came on Sept. 25, when the PBoC lowered its one-year medium-term lending facility (MLF) rate by 30 basis points, followed by fiscal pledges to inject capital into state-owned banks. 
Last but not least, the PBoC ordered commercial banks to reduce interest rates on existing mortgages, with rates no less than 30 basis points below the Loan Prime Rate before Oct. 31.
<h1 class="wp-block-heading">Chinese Equity ETFs Post Massive Gains</h1>
These moves have propelled Chinese equity ETFs to outperform the S&amp;P 500 and other global benchmarks by a significant margin. From Sept. 24 to Oct. 7, several China-focused ETFs posted eye-whopping gains:

<h1 class="wp-block-heading">Caution Ahead: Potential for Pullbacks</h1>
While the rally has been robust, analysts at Bank of America advise caution.
&#8220;More fiscal stimulus&nbsp;to stabilize the property market&nbsp;and&nbsp;restructure local government debts,&nbsp;and structural reforms&nbsp;to address&nbsp;the&nbsp;over-capacity/deflation&nbsp;issues&nbsp;are&nbsp;needed to turn&nbsp;around the economy,&#8221; they wrote.
In their report, analysts warn the current &#8220;buy everything&#8221; stage may soon end, particularly if no further positive catalysts materialize.
High-beta consumer, property and broker stocks, which have rallied sharply, could be the first to experience profit-taking. However, the analysts suggest long-term investors could view any potential pullbacks as buying opportunities, particularly in sectors like large-cap internet stocks and high-yield state-owned enterprises (SOEs), which they consider less volatile.
For the fourth quarter of 2024, Bank of America remains constructive on several sectors, including internet (media, online retail), insurance, and health care, particularly in life sciences and biotech, which delivered strong performance in the third quarter.
They are cautious about brokerage stocks after the strong rally and have downgraded utilities (gas, water) due to earnings downgrades and unattractive valuations. Additionally, they remain bearish on the property, auto, construction materials and chemicals sectors, as they believe a fundamental recovery in these areas will take more time.

It was a relatively flat week for major stock indices as traders opted for caution following the rallies of recent weeks and amid intensifying conflict <a href="https://www.benzinga.com/topic/middle-east">in the Middle East.</a>
On Tuesday, Iran launched a barrage of missiles at Israel, retaliating after Israeli forces announced the killing of Hezbollah leader Hassan Nasrallah <a href="https://www.benzinga.com/news/global/24/10/41126038/iran-attacks-israel-with-missiles-middle-east-tensions-escalates-s-p-500-stocks-bitcoin-fall-as-oil">during airstrikes in Beirut.</a>
Israel mulling a counterattack against Iran caused oil prices and energy stocks to surge, driven by concerns over supply disruptions in a critical oil-producing region. Labor Market Surprises With Strength, Energy Stocks Rally On Israel-Iran Tensions, Chinese Tech Giants Rebound: This Week In The Markets

China has made the bold move of <a href="https://www.benzinga.com/opinion/24/09/41053956/a-win-either-way-trade-on-chinas-new-stimulus-package">copiously stimulating the economy </a>and two economists weighed in on the development in two separate opinion pieces contributed to Project Syndicate. 
The Largesse: The Chinese central bank announced a 50 basis-point cut to its mandatory reserve ratio and cut its benchmark policy rate by 0.2 percentage points. The People&#8217;s Bank of China also cut rates on existing mortgages by 0.5% points and reduced the minimum down payment on second homes from 25% to 15%. Governor Pan Gongsheng revealed plans to boost the stock market by providing institutional investors with liquidity support.
Delayed Response? Angela Zhang, a law professor at the University of Southern California and an expert in Chinese policies and regulations, <a href="https://www.project-syndicate.org/commentary/china-new-stimulus-is-not-enough-to-deliver-lasting-prosperity-by-angela-huyue-zhang-2024-10?utm_source=Project+Syndicate+Newsletter&amp;utm_campaign=0d95c91f39-ECON-NEWSLETTER_2024-09_05_COPY_02&amp;utm_medium=email&amp;utm_term=0_-e4393264df-%5BLIST_EMAIL_ID%5D&amp;mc_cid=0d95c91f39&amp;mc_eid=5b39130e23">noted</a> that the latest stimulus announced in late September is a delayed response to the looming deflation threat, as warning signs have been evident for over a year.
The professor, however, gave the benefit of the doubt to China. The government was reluctant to go bold for a few legitimate reasons, the chief of which is its realization that the nation should shift away from real-estate and infrastructure investment-fueled growth to more sustainable sources of growth, like high-tech innovation.
The government was wary of the undesirable effects of the massive 2008 stimulus, which led to a debt pileup among local government and state-owned enterprises, Zhang said. It did not favor consumption-driven growth and instead wanted to transform itself as a &#8220;self-reliant industrial and technological powerhouse.&#8221; she added.
Authorities chose to go in with modest incremental rather than go full throttle but did not find success with this strategy, Zhang said.

Economist Yu Yongding, who had previously served on the PBoC&#8217;s monetary policy committee, said in a separate op-ed that data out of China, including retail sales and fixed asset investment, were weaker in August. Net exports rose about 8% but its contribution was only 2.5% of the GDP.
Therefore, the typically strong fourth quarter of the year was going to be weak this time around, necessitating significant government intervention to hit the 5% 2024 GDP growth target, he said. The economist thinks China&#8217;s &#8220;economic miracle of 10%+ growth is over. That said, with &#8220;wise macroeconomic policy, market-oriented reforms, and a genuine commitment to opening up its economy,&#8221; the economy should be able to maintain a solid growth rate of 5-6% for the foreseeable future, he added.
Forced Action: Zhang said, &#8220;China is staring down the barrel of a Japan-style &#8216;lost decade&#8217; of deflation and stagnation. Although a reactionary move, China has fully mobilized its monetary and fiscal tools to rescue the faltering economy, she said, calling the latest actions the &#8220;right move.&#8221;
The professor noted that China&#8217;s stock market has responded with the biggest weekly rally since 2008. And investors expect more to follow.
Zhang, however, flagged a looming risk. &#8220;The fear now is that this sudden injection of capital into the economy could create stock-market bubbles, sowing the seeds of the next financial crisis,&#8221; she said. To avoid such a scenario, &#8220;China must take steps to minimize the unintended consequences of its policy interventions, such as creating mechanisms for obtaining real-time, accurate feedback that can guide mid-course corrections before bubbles form and crises erupt,&#8221; she said.
&#8220;More fundamentally, China must break its habit of hasty and dramatic policy shifts, based on top-down decrees, and return to the approach that served it so well in the past: gradual and incremental reforms, based on decentralized policy experimentation.&#8221;
Yu said PBoC&#8217;s actions alone might not suffice to revitalize the Chinese economy and the finance ministry now has to act. While stating that a hasty act could prove counterproductive and so to kickstart growth in the final three months of the year, the economist said &#8220;the government should announce a comprehensive large-scale stimulates package as soon as possible to use the "announcement effect" to boost morale and raise public confidence.
The iShares MSCI China ETF (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/MCHI#NYSE">MCHI</a>) is up an incremental 3.49%<a href="https://benzinga.grsm.io/register174"> in premarket trading </a>on Friday to $56.91, according to Benzinga Pro data. Since Sept. 20, the ETF is up about 29%.
The Chinese Shanghai Composite Index gained about 22% between Sept. 20 and Sept. 30 before it closed for a weeklong National Day holiday.

What Happened: China is projected to overtake the United States in advanced technology and military manufacturing within the next decade, according to a South China Morning Post<a href="https://www.scmp.com/news/china/science/article/3280584/made-china-2035-will-it-topple-us-hi-tech-and-military-manufacturing-10-years?module=top_story&amp;pgtype=homepage"> report</a> on Wednesday. 
Recently, Lu Yongxiang, former vice-chairman of the National People's Congress, stated in the Chinese Journal of Mechanical Engineering that the decline of US manufacturing is irreversible. Lu, who has played a significant role in shaping China&#8217;s long-term strategies, emphasized that the US&#8217;s competitive edge is rapidly diminishing.
Lu, who also served as the director of the expert advisory board for the "Made in China 2025" program, predicted that by 2035, China will lead globally in manufacturing and its economy will surpass that of the US. He noted that China has already achieved most of the goals set in the "Made in China 2025" plan, despite countermeasures from Washington.
China&#8217;s rapid progress in high-end industries, such as shipbuilding and renewable energy, has outpaced expectations. However, Lu acknowledged that China still lags behind the US in some advanced fields, particularly in advanced weapons production.
